Navigating the Abolition of Capital Allowances for Furnished Holiday Lettings (FHL): What It Means for Property Owners

In a major policy change, the Government has revealed the repeal of capital allowances for Furnished Holiday Lettings (FHLs).  Ushering in a new chapter for property investors and operators throughout the UK. This adjustment affects tax planning by restricting the deductions that were previously accessible for various capital items in holiday rental properties. Below, we outline the implications of this repeal and its effects on FHL property owners.

Understanding the Policy Change For FHL

After the repeal, capital allowances will no longer be available on key items used within FHLs. Specifically, this means FHL property owners cannot claim allowances on:

  • Fixtures: Permanent installations and integral features like electrical installations, heating systems, lighting, and plumbing.
  • Furniture and Furnishings: Movable items such as sofas, beds, tables, and chairs.

With this change, the previous option to claim tax relief on these items via capital allowances will cease.  Thereby reducing the tax benefits for FHL operators. Nevertheless, there is an alternative option available: the Replacement of Domestic Items Relief (RDIR).

Replacement of Domestic Items Relief (RDIR)

After the repeal, RDIR can be utilized to help cover the expenses of replacing domestic items within FHLs. This relief applies to the replacement costs for items like furniture, appliances, and kitchenware, provided that they are replaced on a like-for-like basis. For instance, if you swap out an old sofa for a new one, RDIR enables you to deduct this cost from your taxable income.

Although RDIR provides an option to claim relief on replacement costs, it is restricted to replacements only. Therefore, there is no initial tax relief available on capital spend furnishing new FHLs or for upgrading items beyond a like-for-like replacement.

Transitional Relief: Capital Allowance Pools and the April 2025 Deadline

Welcome news came with the confirmation that allowances will remain where the expenditure is already pooled. A transitional arrangement allows property owners to claim remaining capital allowances under specific conditions. If capital expenditure is included in a capital allowance pool by 5 April 2025, property owners can continue to claim Writing Down Allowances (WDAs) on that pooled expenditure. This provision allows ongoing relief until the pool is fully used up or until a small pool claim is made.

Here’s how the transitional rules work:

  1. Writing Down Allowances: If you can’t utilise the 100% first year allowances or have an existing pool then WDAs will apply. WDAs allow property owners to gradually claim the remaining balance of the pooled expenditure over time, easing the impact of the repeal.
  2. Balancing Allowances and Charges: These will still be accessible, providing either additional deductions or tax charges when assets are sold, ensuring that the tax relief is aligned with the actual usage or disposal of the property’s fixtures.
  3. Deadline for Pooling: All qualifying expenditure must be added to the capital allowance pool by 5 April 2025. After this date, new claims will not be permitted, so it’s essential for FHL operators to act now to take full advantage of this transition period.

Implications for FHL Owners

The abolition of capital allowances for FHLs will require owners to rethink their tax strategies.  This may influence your future investment decisions. Here are a few key considerations:

  • Immediate Action Required: Pool any remaining qualifying expenditure before the 5 April 2025 deadline to secure continued tax relief. If you can bring forward any planned capital expenditure including property purchases, if possible.
  • Shift to RDIR: Property owners should familiarize themselves with RDIR and understand its limitations compared to capital allowances.
  • Budget for Reduced Tax Relief: Without capital allowances on new furnishings, owners may face higher tax bills on income generated by FHLs, potentially impacting net profits.
